The concept of technical debt is well established in software development circles. When engineers take shortcuts to meet a deadline—writing code that works today but will be difficult to maintain tomorrow—they are borrowing against future capacity. The debt accrues silently until it reaches a threshold where the cost of servicing it consumes more resources than building something properly would have required in the first place.

Operations leaders in mid-market companies manage an analogous phenomenon every single day. They call it by different names—workarounds, legacy processes, tribal knowledge, heroic effort—but the underlying dynamic is identical. Decisions deferred, investments postponed, and systemic problems patched rather than resolved accumulate into a growing liability that compounds over time.

The critical difference is this: technical debt, once acknowledged, tends to appear somewhere in project planning conversations. Operational debt almost never does. It does not appear on the balance sheet, it is rarely quantified in financial reporting, and it is almost never discussed in the boardroom until it triggers a crisis that can no longer be ignored.

What Operational Debt Actually Looks Like

Operational debt manifests in forms that are immediately recognizable to anyone who has managed a complex business function, even if the underlying concept has never been explicitly named.

Manual workarounds masquerading as process. When a system cannot perform a required function, operations teams build around it. A spreadsheet becomes the de facto record of truth for inventory adjustments. An email thread becomes the approval workflow for a critical vendor exception. These workarounds function well enough that they stop being perceived as temporary—and they become embedded in how the organization operates. Each one introduces error risk, creates a dependency on the individuals who maintain it, and consumes time that could be directed toward higher-value activity.

Institutional knowledge concentrated in key individuals. In many mid-market organizations, the practical understanding of how things actually work—as opposed to how they are documented to work—resides in a small number of long-tenured employees. These individuals are operationally indispensable. They are also an unacknowledged liability. If any one of them departs, the organization does not simply lose a person. It loses a functional capability, often without realizing the full extent of the loss until something breaks.

Deferred maintenance on process infrastructure. Just as physical infrastructure deteriorates when maintenance is postponed, process infrastructure degrades when it is not periodically reviewed and updated. Standard operating procedures written for a business that operated at half its current scale. Vendor contracts that have not been renegotiated in a decade. Reporting structures designed for an organizational chart that no longer exists. Each of these represents a gap between how the organization functions and how it should function—a gap that widens incrementally and generates friction costs that are rarely attributed to their actual source.

Why Finance Cannot See It

The accounting frameworks that govern financial reporting are designed to capture assets and liabilities that can be measured with reasonable precision and attributed to specific transactions. Operational debt does not fit that model. It is not the product of a single decision. It is the accumulated residue of hundreds of small decisions, most of which seemed reasonable in isolation.

When a CFO reviews a P&L statement, they see labor costs, vendor expenses, and overhead allocations. They do not see the three hours per day a senior analyst spends reconciling a spreadsheet that an automated system should be handling. They do not see the customer attrition that traces back to a fulfillment process that was designed for a different service model. They do not see the cost of onboarding a new employee into a role where the only training material is the institutional memory of the person they are replacing.

These costs exist. They are real, they are recurring, and in many mid-market organizations they are substantial. But because they are not labeled as liabilities, they are not managed as liabilities.

A Framework for Quantification

Bridging the communication gap between operations and finance requires translating the texture of operational experience into the numerical language of financial risk. The following framework provides a starting point.

Step one: Inventory the workarounds. Conduct a structured audit of every process in the operations function that involves a manual step designed to compensate for a system or structural limitation. For each one, document the frequency, the time required, the number of individuals involved, and the error rate. This inventory will not be exhaustive on the first pass—workarounds accumulate in corners that are not always visible from the top—but it establishes a baseline.

Step two: Assign a labor cost equivalent. For each workaround, calculate the fully-loaded cost of the labor consumed. A process that requires two hours of analyst time per day, performed five days a week, at a fully-loaded hourly cost of $75, represents approximately $39,000 in annual expenditure on a process that generates no strategic value. Aggregate these figures across the workaround inventory and the number becomes difficult to dismiss.

Step three: Model the concentration risk. Identify the five to ten individuals whose departure would create the most significant operational disruption. For each, estimate the cost of knowledge transfer, the time required to restore operational continuity, and the probability of disruption occurring within a defined time horizon. Express this as an expected value. This is not a theoretical exercise—voluntary turnover rates in the US have remained elevated across most industries, and the cost of losing a key operational knowledge holder is measurable.

Step four: Quantify the opportunity cost of deferred improvement. For each significant operational inefficiency that has been identified but not addressed, estimate the annualized value of the improvement foregone. This is the interest on the debt—the ongoing cost of not having resolved the problem when it was first identified.

Presenting the Case to the CFO and Board

The objective of this quantification exercise is not to produce a precise figure—operational debt does not lend itself to actuarial precision—but to produce a credible estimate that reframes the conversation.

When an operations leader walks into a CFO's office and says "our legacy processes are creating inefficiency," the response is typically sympathetic but non-committal. When the same leader presents a documented analysis showing $2.4 million in annual labor expenditure on compensatory workarounds, $800,000 in estimated concentration risk exposure, and $1.1 million in foregone efficiency value, the conversation changes character entirely.

CFOs and board members are trained to respond to quantified risk. Operational debt, properly framed, is a form of financial risk—one that is currently being carried off-balance-sheet and managed informally by an operations team that is absorbing the cost through heroic effort rather than structural resolution.

The goal is not to alarm. It is to inform. Organizations that understand the true cost of their operational liabilities are far better positioned to make rational investment decisions about addressing them. Those that do not are simply accumulating interest on a debt they have not yet acknowledged—until the day it comes due.
